In the sentence "My parents' house is very big, but ________ garden is small."
Why the correct answer is B? In my thoughts "My parents ' house" could be replace as it. So, the best option would be its.
With apostrophe after parents, it means that we talk about something that is owned by both parents The house is owned by my mother and my father.
So, the maker of the question consider it´s "their" garden because the house is owned by both of them.
However, the question leads to ambiguity, and I think you have a point, should be "its" because the garden we are talking about is of a single house (even if both parents are the owners).
